Perhaps that is the issue, I do not see anything for VirtueMart showing under the "Installed SEF Extensions" section......

Where do I get such an extension and what does it exactly do?

You can purchase VM extension for JoomSEF 3 in our e-shop:

It handles the URLs from VirtueMart and creates corresponding SEF URLs in a customizable form - defaultly as:
/menu-title/category-title/product-title
